I have been playing around with a MLX 90316 rotory poistion sensor. Comes in many flavors, I chose the PWM out version.
There is also Analog and SPI. This uses a magnet for position, so there is no mechanical wear like a pot wiper.
Very good repeatablity and linear. Easy to set up using pulsin command.

I believe we used the same part when we created a test setup for Servos (torque and position). We used the sensor to read the position accuracy. The beauty of the PWM version is you can setup a capture pin to do 99% of the work of reading the encoder for you in hardware. A simple interrupt can then gran the last pulse reading.

Digikey's got the 8-pin SOIC part, what sort of fixture did you make up to keep it centered over the servo's shaft, and to hold the magnet?
